1099 or W-2? The Classification Test That Actually Matters

Why the stakes are asymmetric

Classifying an employee as a contractor saves payroll taxes, unemployment insurance and benefits. Classifying a contractor as an employee costs you a little extra. The penalties run in one direction only, which is why enforcement focuses on one direction only.

A reclassification brings back payroll taxes for the whole period, penalties, interest, and potentially unpaid overtime and benefits claims. Several states pursue this aggressively because the lost revenue is substantial.

The federal test

The IRS looks at behavioural control, financial control and the relationship between the parties. No single factor decides it. The practical questions are whether you direct how the work is done, whether the worker can realise a profit or loss, and whether the arrangement looks permanent.

The ABC test, which is stricter

Several states apply an ABC test where a worker is an employee unless all three conditions hold:

  • The worker is free from your control in performing the work.
  • The work is outside your usual course of business.
  • The worker is independently established in that trade.

The middle condition is the one that catches people. A marketing agency hiring a freelance marketer fails it regardless of how the contract is written, because the work is exactly what the business does.

Signals that will not save you

  • A contract stating the worker is an independent contractor.
  • The worker having an LLC or invoicing you.
  • The worker asking to be a contractor.
  • Paying a day rate rather than an hourly wage.

None of these are determinative. Agencies look at how the relationship actually operates.

Practical position

If someone works set hours, uses your systems, is directed by your staff and does work central to your business, treat them as an employee. Where it is genuinely ambiguous, document your reasoning at the time rather than reconstructing it during an audit.

TallyWise provides this as part of our payroll services. Book a call to talk through your situation.
